Time Machine is Apple's software application or program that performs the back-ups of your data stored on your computer. It will perform these back-ups to any capable hard drive, except for the drive being backed up, of course.

Time Capsule is hardware and Apple's special external hard drive; special because the unit also houses a router that is both wireless and Ethernet capable. The wireless feature is nice because it enables Time Machine to perform back-ups to Time Capsule wirelessly, i.e., no cables.

Time Capsule can also be used as a standard external hard drive instead of a back-up drive, or used for both purposes at the same time.
